Understanding the Financial System: Functions and Components

Economics2.34 KB

1. The Role of the Financial System

The primary role of the financial system is to channel savings from surplus economic units to deficit economic units. Because these two groups cannot always connect directly, financial intermediaries emerge to transform assets, matching the needs of savers with the requirements of borrowers. This process is most clearly observed in the banking sector.

2. Key Elements of the Financial System

The financial system consists of three core components:

  • Financial Assets and Liabilities: Products issued by deficit units and acquired by surplus units to invest savings. Examples: loans, shares, and banking products.
  • Markets: Platforms where financial assets are traded. Examples: primary, secondary, monetary, and capital markets.
  • Financial Institutions: Agencies that intervene in markets under the supervision of regulatory authorities. Examples: Bank of Spain, the Comisión Nacional del Mercado de Valores (CNMV), and the Directorate General of Insurance.

3. Primary vs. Secondary Markets

The distinction between these two markets is essential for understanding capital flow:

  • Primary Market: Issuers place financial assets directly with buyers, facilitating the initial financing process for companies.
  • Secondary Market: Allows asset owners to sell their holdings to other entities, converting investments into liquidity (cash) without waiting for the security's maturity.

In short, the primary market is used to fund companies, while the secondary market is used to obtain liquidity.

4. Financial Institutions and Their Responsibilities

  • Bank of Spain: Executes monetary policy in alignment with the European Central Bank and the European System of Central Banks. It also supervises credit institutions and manages monetary currency markets.
  • Comisión Nacional del Mercado de Valores (CNMV): Oversees securities markets, including the agencies, businesses, and institutions that operate within them.
  • Directorate General of Insurance: A body under the Ministry of Economy and Finance responsible for the supervision and control of insurance companies.
