ECB Monetary Policy Strategy and Price Stability Targets
ECB Price Stability Objectives
The primary objective of price stability is to maintain the euro area inflation rate, as measured by the Harmonized Index of Consumer Prices (HICP), at below 2% in the medium term. This target is incompatible with both prolonged inflation and deflation.
The Two Pillars of the Strategy
A. Economic Analysis
The economic analysis focuses on supply and demand factors that may impact inflation in the short to medium term. Attention is directed toward the economic and financial state of the euro area. The analysis is based on a broad set of indicators, including:
- Production and demand components
- Labor market data
- Price and cost indicators
- Fiscal policy
- Exchange rates
- Financial markets
B. Monetary Analysis
The money supply in the euro area serves as a key reference for the single monetary policy. Specifically, a benchmark growth rate for M3 money supply is set to ensure consistency with price stability. Deviations from this reference are interpreted as inflationary risks. To calculate this, the ECB utilizes the quantitative equation of money: Money Supply × Velocity = Real GDP × Price Index.
Implementing Monetary Policy
The European System of Central Banks (ESCB) implements policy through the following mechanisms:
- Open market operations
- Permanent facilities for financial institutions
- Minimum reserve requirements for credit institutions
All liquidity operations conducted by the ESCB must be backed by adequate collateral, categorized into tier one and tier two assets.
